Do I Have Financing Alternatives?

Why purchase a Self-Storage Facility and what are your Financing Options?
Most investors purchase existing self-storage facilities for one of three reasons: 1) Cash Flow, 2) Appreciation and/or 3) Tax Benefits. Your financial goals will impact the type of financing that will work best for you.  The first reason to own Self-Storage properties is for Cash Flow.  This is simply the gross revenue (rent) generated from the property minus operating expenses (insurance, taxes, utilities, etc.) and financing expenses (principal and interest).  Most investors are looking to maximize revenue while minimizing expenses.  This gives them the highest level of cash flow possible.  The second benefit of owning Self-Storage properties is for Appreciation.  This is achieved when the property's value increases over the period an investor maintains control over it. Sources of appreciation include local demand for land and buildings, physical additions to the property, facility upgrades and increased net operating income.  Finally, the last advantage to ownership of Self-Storage properties are the Tax Benefits.  These benefits include Depreciation and 1031 Exchanges.  Depreciation allows a tax deduction without cash payment.  This in turn increases after-tax cash flow to the investor. A 1031 Exchange lets an investor trade up to a higher-value property while deferring the taxes.

Finance Your Project
After reviewing the advantages of owning a self-storage facility, what are the best ways to finance the project?  There are two main financing options: Short-term/Bridge and Long-term/Permanent Financing:

Short term/Bridge Loans (3-5 years): This type of financing is ideal when purchasing a facility that has experienced poor management, needs additional units or is a quick flip. The short-term loan can give the investor time to improve the property and increase the net operating income prior to seeking long-term financing. For loans where facilities are operating below stabilized occupancy (generally 80%) or where the loan amount in under $1,000,000, the best source of financing is a local/regional bank. The typical down payment is 20% – 25% of the purchase price and the rate is often based on Prime (currently 8.25%). The loan is normally “recourse.”  This means the borrower will be personally liable for the loan. 

Long-term/Permanent Loans (5, 10 and 15 years): Investors use this type of financing when refinancing a short-term loan or acquiring/refinancing a stabilized property (80% + occupancy). For long-term loans of more than $1 million, the best source of financing is a conduit loan.  By definition, conduit loans pool similar real estate assets together and sell them to outside investors. This enables conduit lenders to offer lower rates (currently in the low 6% range), longer amortization periods (25 to 30 years) and loans that are typically non recourse.

When acquiring or refinancing a self-storage facility or any commercial real estate, you do have options.  Evaluate all of the financing options available to you.  The monthly mortgage payment is typically a self –storage facilities’ largest expense.  Proper financing is the easiest way to prevent cash flow loss and create value as an investor.
